Market Update

We will take a break from the analysis about consensuses and credit bubbles in order to update about the recent developments in markets. Well, Silver has finally broken above its all time record high, so far just intraday, and is in the midst but maybe also the end of its BLOWOFF. The RSI reached the 89 level, highest since 2006, at that time it lead to a 30% drop. In my opinion the drop this time will be even bigger. The DSI has stood at 97% each day since April 15th, thus its 5 day avg is also 97%, which is a historic high that has not been recorded in the data's 24 years of existence. Could Silver go up another 20 bucks before collapsing? Of course, anything can happen. But to invest in Silver today means investing in an asset at the highest risk possible, which even if it ends up justifying itself, no calculated investor should act this way.

BARRICK GOLD, the largest Gold company in the world, announced yesterday that they are buying Copper producer EQUINOX MINERALS for 7.69 billion dollars cash(!). This is another warning bell which shows a sentiment up in the sky, when both copper and gold are in new highs. Paying for an asset after a 270% rise in 26 months is usually a risky bet, but they are probably so convinced that both Gold which is their main asset and copper will continue rising that they are willing to do that. Here is the copper chart.

The 30 day avg of the Dollar Index's DSI stands at 9.1% alone, which means that over 90% of people are bearish on it on average for a straight month. This is the second lowest percentage in the history of the data, where the only lower percentage was Nov 2004. The consensus on the Dollar, in my opinion also teaches us that things might turn around in the next few months.
In Silver chart we see the parabolic or exponential structure, this structure is THE symbol of bubbles, after which comes the bust(at a break of the parabolic red line). Find the similarities:

אח"כ ניתן לראות את בועת הים הדרומי, בה השקיע והפסיד אפילו אייזיק ניוטון, עת תבע את האמרה: "I can calculate the movement of the stars, but not the madness of men".
We can see the similarity between Silver and the Tulip bubble in Holland, which lead to a collapse in price. Btw, at that bubble's record too everyone believed there was no way that tulip prices could fall. Then we can see the south sea bubble, where even Isaac Newton invested and lost, which gave us the phrase by him: "I can calculate the movement of the stars, but not the madness of men".
In addition we have the Dow during the bubble days that lead to the Great Depression. There is the Nikkei, Nasdaq, and Cisco, all of which we have already seen the results of that rise in the last few years. The lower charts are the updated ones of the NASDAQ, Dow, Cisco and Nikkei, and as we can see, we have not reached the end yet. We also see home prices in the US, and the homebuilding index. Notice the article that appeared right at the top about why there is no chance that home prices will fall. But a break of the exponential rise brought just that. The chart is from 2007 when the index was around 900 points. Where is it today?

We can see that Real Estate in the U.S. is still depressed, and the index is today still around 80% below its highs, but in addition it has peaked along with the top of wave (A) in the market, and since has not moved back above that high made in the middle of 2010, and is still beneath its 200 week moving avg.

An interesting phenomenon that I follow has happened again in the VIX, it has closed for two days outside of the Bollinger bands(the setup) and then yesterday came back inside it(the signal). Thus we have received a Long signal for the VIX, meaning Short Market. What usually happens after this signal is exactly what is happening today when the indexes are making new higher highs, while the VIX is making a higher low than the last and thus not confirming that high. The VIX today is hardly declining despite a sharp rise in the indexes.

Combining these two signals in addition to what I am about to show next gives us a pretty high probability that the market is close to exhausting its current move. That, along with the sensitive situation in Silver, gives in my opinion a sell signal to the market right now(not necessarily a Short signal, but yes a signal not to be in stocks). The next chart is an update to a chart that I have shown in the not so far past. Notice the red line which has indeed so far supported. As long as this line keeps providing support the VIX will go back up to around 30.

Back to Silver, and its Elliott Wave structure. According to this method too, it seems that Silver is close to exhausting its uptrend. Right now to my best understanding, we are in the fifth wave of v of 5 of (3), meaning very close to the end of a third wave of an impulse, hence the many extreme points we see, that are about to stay in my opinion(for instance, the RSI), even in wave (5), meaning after the coming collapse, even when Silver goes back up to new all time highs, we will not see momentum indicators in a new high. A third wave is always the most powerful even though in commodities sometimes wave 5 is, but being we are in fifth waves of three different degrees, within a third wave, it is definitely appropriate. In the chart at the top of the page also notice the volume yesterday. So where to from here in wave (4)? Usually, corrections and especially fourth waves move back into the territory of a fourth wave of one lesser degree, meaning in this case the range of the 2008 collapse between 9 and 21 dollars, and in most cases the lower end of the range. In addition, we see the fan lines. We have a third line, which also shows exhaustion. The decline is supposed to break back under those lines. Also, the meteoric rise began around 15 dollars, so we will expect prices to go more or less back there. When will we know the move has started? A break of the exponential curve if you're aggressive, a break of the sharpest fan line for less aggressive, and coming back into the trendchannel if you're not aggressive.

Another chart I wanted to show was the S&P500 long term. We see a big head and shoulders pattern, when it is slightly declining in angle. This is a weakness sign. But if we draw a parallel line from the top of the left shoulder, we get a line that has supported and resisted no less than 6 times in the past decade(circled). Today, the line is around 1,400 so if the index decides to go that high, it will meet serious resistance at that point. In addition the divergences continue in indicators such as the Histogram and the ROC.

Tomorrow Ben Bernanke will hold the first ever press conference at a rate decision in the history of the FED. It is not yet clear what he will say but it could affect all assets in the short term(and short term only). From a fast spike of silver and back, to a sharp drop and a rise back up. It will be interesting to follow but not much more than that.
In a few days the third part of the analysis of Consensuses and credit bubbles will come up, but today we have already seen a little more of the power of consensus.

על קונצנזוסים ובועות אשראי - About consensuses and Credit Bubbles - Part II חלק II

About half of the world's population lives on less than 2 dollars a day on avg. The majority of their spending goes for food and medicine. Continuation of the current policies of the United States will raise the pressure on it to stop all of the programs which bloat energy and food prices in the developing countries. This pressure on the one hand, and pressure from the American public on the other hand, could provide the "excuse" or "trigger" for the continuation of the crisis. Here we see again, in a very good way how psychology, which is translated among other things in Technical analysis in general, and elliott waves in particular, predicts what is about to take place as the "reasons" could vary but irrelevant in my view, being the analysis is the same as four years ago. In addition, lately Obama speaks about how his plunge in polls is largely due to the rise in Gas prices( I think he is again, trying to underestimate the public's understanding that whatever he does is the exact opposite of what should be done, but whatever). If Obama will too start to realize that Gas prices cannot be left so high, along with the reason I have mentioned before, and believing that the economy has gone through the worst of it all, he might pressure the FED to stop intervening in markets. So on the one hand, the end of the intervention will bring the market back to its natural situation which is a market that cannot hold itself above water. On the other hand, more intervention and we will get a fear from the other end of a rise in Gas and food prices which can also bring the market down. Either way - the outcome will not be good.

I wanted to start with an article, which can be found here http://www.cnbc.com/id/42663205

Economist David Rosenberg basically agrees with me that the rise of prices exists mainly in commodities and food products, but not most other goods. Inflation in the service sector is closer to its historical low, and we are in the third year of the alleged recovery. Inflationary periods like the 70's start with wage inflation, which is missing here. The FED is printing, but the money is not being multiplied through the economy and banks do not use it to give credit. As we can see in the next chart, there is no comparison to the 70's.

In addition to what I have written in the last analysis(here), lets look at some more data. In the next chart we see the federal debt as percent of GDP. Here too, we can see that since the begining of the century the next stage has begun which is a crisis that causes the government to take on too much and  continues to lead to a rolling crisis.

In the next chart we see the yearly rate of change of consumer credit. Here too, we can see a clear down trend as today we are below the 0% level which means there is a decline in the amount of credit given. There is a certain improvement but definitely not enough to consider a recovery. We can argue whether this is a positive - Being mountains of debt are what caused this situation in the first place, or negative, as without continung these mountains there is only one solution which is contraction. But there is no argument about one thing - this is not an inflationary phenomenon, but a deflationary one, as the system was based mainly on credit and a decline in the amount of credit is a decline in the amount of money. In addition it shows that there is no will to borrow or loan money.

The next chart too shows that basically all credit types other than student loans, stopped growing in the middle of 2008 and did not go back to themselves since.

Here we see that investing in equipment, software and real estate are in a decline. This too does not show a recovery and definitely not inflation. We can see that exactly when the market made its wave (A) high the economy lost its reflationary momentum.

Where car sales are concerned, despite the enthusiasm about the recovery in sales, we see in the data they are still in a downtrend which started at the begining of the century, at the time being a sign of things to come already. A decline in car companies' stocks, as well as financials preceeded by a few years the decline in the market. Today as well, it is warning us that the recovery is weak and very fragile.

Where consumer sentiment is concerned also, we see that in 2000 was the real top, and since consumers are less optimistic which could affect their consuming, which along with the car sales that I have shown is of course, not inflationary.

The empire state survey, also shows that prices paid today are lower than what they were during most of the century. In addition we see that general conditions are declining.

I think if we take into account that all of these things are happening at the same time with unprecedented printing by the government, we can get an idea of how strong the deflationary powers really are and trying to pull their way despite a real fight from the fed and the government. Of course in the end, the market wins and everyone will pay a high price for the foolish decisions. Alot of people talk about commodity prices spilling over into the economy. I ask, if it has not happened so far, when will it happen? Do you think that after Gold more than doubles itself, Oil and Silver more than tripled themselves, and a meteoric rise of other commodities and food prices, does it look like this move is closer to the end or the begining? Of course most of the rise has already happened.

Notice the dark red in the next chart. These are the most delinquent that are over 4 months late. As we can see we actually have no improvement here and even a slight worse situation after the severe worsening of it in 2008. All of the other late borrowers are improving a little but much less than the worsening which came before, and we are nowhere near back to pre crisis levels. This too of course is not inflationary but deflationary. Money being returned but not being used for new loans, let alone money which is just evaporating, is deflationary.

Here we see the percent delinquent over 90 days by type. In all of them the rise continues despite the market supposedly recovering for the last two years.

Here we can see M1 and M2, which basically show us the expansion in the amount of money and credit. So again, we can see that despite the fed printing, the change of the last 12 months is almost nonexistent, and in M2 is today around 3% only, this compared with more than 10% in 2001 and 2008. They are barely managing to expand the amount of money in the system, and this is not inflationary either. A decline below 0% will be clearly deflationary by definition. A situation of 3% is continuation of the disinflationary situation.

Here we see the Personal consumption and core PCE(without food and energy). Notice that in both there was a clear uptrend during the decade up until 2008. In 2008 both reached a peak and declined and then corrected in 2009. They both corrected how surprising till the begining of 2010...since then we can see that both are declining whereas core pce is down to its lowest point in over a decade and lower than in 2009...and we are actually seeing a clear downtrend with lower highs and lower lows. This is not what a recovery looks like, and this is not what inflation looks like. Since december btw, there has been some improvement but the March number is still 0.9 only.

In addition, I have also updated the page which talks about the true story of the fed and you are welcome to see the chart there as well, click here.

In the next chart we see total market credit, which has grown alot over the decade, but started to slow in 2008, before giving its all again till the end of 2010 when it rose 2.5% year over year. This rise too, is still lower than around 8-10% which we've had in the middle of the decade. If we look at the chart we can see that the decline since then is the largest that we can spot on the chart(circled). The rate of change is verging on negative, when of course a decline beneath 0% will signal that for the first time there was a decline in the amount of total credit a year back, which is of course deflationary and not inflationary.

Here we can see the total credit longer term, and here too we see the decline of the last few months is the largest on the chart. Notice the rate of change which began to decline conveniently in the late 70's. Whoever has read the past analysis understands why this is very important.

Lets continue. Here we can see the yearly change rate of all types of credit. In black we have real estate which is not recovering and is below 0%. In blue, the consumer which we saw before and is recovering a little but still below 0%. The thick red, total, including commercial paper but without deriv has bottomed in the begining of 2010, recovered a little till the end of 2010 but today is again turning downwards and is only a bit above 0%. Credit cards, a huge drop that we have already seen and no recovery(orange).

The next chart shows us the Dow priced in Gold since 1985. Why is this important? Because this is the chart we would have seen in the newspaper had they not decided in the 70's to not have the dollar backed by anything real anymore. We can call it the real dow. Today the dow is 80% beneath its top in 1999 in real terms. Another important reason is that the nominal dow always follows the real dow in the end. We can see they both went up together into 1999, so why should they not continue to decline together?

In the next chart too we see they went more or less together till 2002, when while the Nominal dow rose the Real dow did not confirm. We can see the divergence and declines starting in 2004 already(which did not comfirm a fifth wave in the nominal dow) and signaled the approaching the decline in an attempt to catch up by the nominal dow in 2008. Today we have a similar situation when the real dow is moving sideways while the nominal dow is rising.

In the third and last part we will see more data and continue to understand why what is happening today, is not inflationary but deflationary.

Creation of the Credit Bubble, and its inevitable bust

This time I wanted to continue the debate about Deflation/Inflation, show some more data in addition to the weakening that I have shown in wave V compared to wave III, and explain why what we are seeing today is really not inflationary, but deflationary. This Analysis is longer than usual, so I have decided to divide it into a few parts, where this is just the first one. The second one will come up in a few days. But in order to start, I wanted to first talk about Kondratieff waves.

The early Israelites knew the cycle, the Mayas identified it, and it was re-discovered by a Russian economist named Nikolai Kondratieff. He discovered that in the begining of the cycle there is economic expansion, in this time there is mild inflation and a rise in world markets. After a few decades, inflation heats up and causes physical assets to rise, and stock markets to trade sideways or down. After another decade or more, the inflation era ends and the economy is in recession. Afterwards there is the "plateu", a decade or more of disinflation or mild deflation, a time where stock markets rise sharply and the economy expands but at a lesser rate than the previous expansion. Afterwards a severe deflation hits which causes stock markets and physical assets to decline. From here on, the economy goes into depression and prepares itself for the next cycle. As most of you probably know, and in previous analysis I have given supporting data, the expansion between the 40's to the 70's in the USA was much stronger than the expansion between the 80's to the 2000's. But still, the markets rose alot more percentage wise in those 20 years than the ones before it, which fits the cycles. Ok, so far it sounds good in theory. But does it really work this way? Lets see.

Examples are plentiful. One of them is the USA in the 20's...before and during the Great Depression. There too, the "roaring twenties were actually much weaker than the period before it, and have largely been supported by a credit bubble. But the example from the nearest past which most of us know is no other than Japan. Japan today - after the big rally - is still more than 70% lower than its top 22 years ago. In Japan the cycle has been executed precisely and it is not over yet. They have still got at least one more down wave underneath the last low, hence a decline which could reach around 90% from the top. But the Japanese experience provides us with some more significant information. Look at the 10 year note as representing inflation and interest rates. During the inflationary period the yield reached a very high level, then started to come down during the disinflationary period when the market gave it its all despite weaker data than the previous period, then came the crash.

Now look at the next chart of the 10 year note of the US, along with the Dow Jones Industrial avg.

It is amazing that in both cases yield came above 14% and then started to decline. In both cases it declined while the indexes kept rising. In Japan it was from the 60's till the late 80's. In the USA it was from the 80's till 2000. Only after yields reached 4% did declines start in both cases, in Japan and a decade later in the States. In Japan too, it revolved mostly around a credit collapse which stunned the Central Bank that tried to inject money into the system the exact same way they are trying to do it now in America, despite already being proven a failure. Everything they have tried failed. Lets go over the correct definitions again. Many think that inflation is rising prices and deflation is declining prices. But a rise or a decline in prices is just a result of inflation or deflation. Inflation is an expansion in the amount of money and credit, whereas deflation is the opposite. Velocity of money(which measures how quickly it moves from hand to hand) collapsed in Japan as well. The resemblance between the Roaring 20's and Roaring 90's is amazing as well. In both cases there was a decline in interest rates, one was fueled by the industrial revolution and the other by the internet revolution. I am in the opinion that a few years from now, economists will look back, and not understand how they have managed to miss something so clear, so readable and so easy to predict.

So during the 1920's, Kondratieff discovered that each cycle has four stages: beneficial inflation(spring), Stagflation(summer), Disinflation(Autumn) and then Deflation(Winter). Up till 1966 we have witnessed beneficial inflation, then Stagflation between 1966-1982, disinflation between 1982 and 2000 or 2007(depending on the measure) and right now it seems that we are in the winter period, which is supposed to lead us into a deflationary depression. In the first stage, spring, which begins after a long winter is over, the amount of money expands, inflation and growth begin to grow, but so far in a positive way. Historically this phase lasts around 25 years on avg. At this time, unemployment goes down, wages rise and prices are stable. The economy is manufacturing based and there is will to invent new things. During summer, Inflation heats up too much, there is a rise in unemployment and a recession. We have seen that between 1966 and 1982. Autumn brings about mild growth, while declining inflation, interest rates and an economy based more on consumption(sound familiar?), with a rise in the amount of debt, and weaker growth than during the spring time. Despite that, there is a euphoric feeling like there is nothing that can stop the advancing economy. The opinions of economics usually lag supercycle and cycle degree in the market by 5 to 10 years. Once their opinion crystalizes in a direction, it does not change for years. For instance, at the end of the 1990's they came up with the "new economy". Even though the bull market ended in 2000 in most indexes, economists stayed bullish(aside from a few months of despair around the 2009 lows) since then despite stocks losing value during the decade and the economy being on the verge of a depression. They can be just as stubbornly negative. It is hard to believe right now, but even though markets bottomed in 1974/82(again, depending on the measure) they stayed bearishly inclined through 1985. At the same time, whoever knew how to work with Elliott Waves and Technical Analysis correctly, actually knew the market was about to create one of the biggest bubbles in history(click here). And these things were written in 1984 about interest rates.

We see in the picture that that, too, not surprisingly, came at the end of the move and not the begining of it. We can see in the chart what was the attitude towards the interest rate. In 1984 economists were so certain it will rise(and bond prices will fall) due to the trend since the 40's, despite that trend being over in 1981.

In addition, being the psychological signals are similar today just in the opposite direction(then they believed the direction was only down, now only up), the technical indicators are similar but in the other direction(then the market had a ceiling today it has a floor, back then a break lead to a major uptrend, in the current situation a break will lead to a major downtrend), the fundamental situation is similar only in my opinion the opposite(then inflation, now deflation), I figured I would take the sideways move of the 70's and turn it upside down, and compare between it and the current move and see if there are any similarities. The top is the 70s inverted. The bottom - the last decade. We see that during the 70's there was a resistance(it is inverted so support here) the market kept reaching and falling off of. Notice the numbers that are the similar waves in my opinion. In both cases the market made three significant tops(or bottoms) before the trend changed. They are numbers 3, 5, and 7 or 9(depending on the measure). Today too, we are at a third top after resistance. Most times don't match perfectly, except for 3 years in the first decline(3-4). Notice that all the move between 1970 and 1982 lasted 12 years. Today we are 12 years from the Dow's top in 1999. Also, 13 is a fibonnaci number so they might pull the rise through to 2012. In any way I believe there are many similarities between the decade sideways move of the 70s to the decade sideways move of now. Also, notice that in both cases a trend line of the big trendchannel was met. The first time in 1980 and then 82 was the bottom line(here of course appears as a top line due to the inverted chart) with a slight false break the second time, and today we have a meeting with the upper line of that same channel. So however we look at it we are looking at polar opposite situations. At the time they had to test the lows a few times before they exhausted the pessimism and could rise, and today they are testing the tops till they exhaust optimism. In both cases the result will be the same, notice what happened when they broke under the green line in 1982. The same will happen again.

The same concensus happened in 2006 about the real estate prices in the USA. The same consensus we have today against the dollar, and a real panic against the Dollar-NIS. Panic comes at bottoms too. We have the same consensus about stocks(will rise) and the economy(will improve). We have the same consensus about inflation. We have consensus about Oil. Everyone is certain that oil will rise, gold will rise, silver will fly to the moon, the economy will keep getting better, and there will be horrible inflation. I think this consensus is dangerous and we need to move away from it. Now, lets start the discussion about deflation.

We will start by looking at the angle of real estate in the states. We see in the chart that the new and existing home sales, as well as home starts, are at the same place they were 2 years ago. That, despite the fact that as we see in the bottom chart(inverted to see the correlation better) interest rates are very low historically. Usually interest rates have direct correlation with the real estate activity, as we can see on the left side of the chart. But this correlation has been broken, and it is an omen to whoever thinks that the stock market can keep rising just because the fed is printing money and controlling the system. Correlations can be broken. It is all human psychology, and the fed has no real control. Of course, a decline in home prices is also not an inflationary phenomenon but quite the other way around.

Another home price chart, with my target for the decline. I believe they will be cut by another 50% from their price today, to around the 75 area. There are many reasons why I think so and one of them is the fact that after a bubble bursts, prices tend to go back to the point where the bubble started and even below it. We can see that the exponential rise of this bubble began around that level in 1996. Of course the fact that prices have fallen so much, have not recovered, and if I am correct will fall another 50%, is not inflationary.

Here we see growth. Notice that growth in 2000 was the highest of the decade. In 2003 growth reached a lower peak while the Dow made its third of a third wave top, before begining the sideways move of 2004 which lead to the last and fifth wave up. So then and there, data did not match prices, as well as a classical divergence between third and fifth waves. In our case the highest growth was set in Q4 of 2009, a few months before the market made its wave (A) top. Notice that twice it happened around the same level, 10,500 in the Dow and once around 9,500. Notice the more or less matching highs in the indicators.

Analysis of The American Market and the Dollar

I wanted to begin with a comparative chart that shows the Swiss Franc against the Dollar, the Yen against the Dollar(note the charts are inverted), and the Dollar Index. In the Yen we can see that since the amazing capitulation in the middle of march, the dollar is so far rising nicely. In the Franc we see a rise as well which right now seems to have been five waves, meaning it is supposed to rise above the peak of the begining of April. On the other hand in the Dollar index the march bottom was broken. So it seems that we might have a classic non confirmation, where this divergence between the currencies could mark a nearing bottom for the Dollar.

The next chart compares the Dow Industrials, to the Dow Utilities and the Dow Transports. Notice that the Transports have been declining for days, and are actually back to their level from January. In the Utilities we have a divergence as it has not gone up to a new high, and its decline right now brings the index back to its October(!) level. In the Industrials we see the divergences in the indicators, a drop in volume and a new high. Here too, it could be a sign that the rise is near an end, but it could also mean the other indexes will play catch up and eventually break above their highs. No matter what the outcome is, the stalling of the other indexes still shows a market that is losing more and more of its inner strength.

Another example, the percent of S&P500 stocks that are above their 50 day moving avg. The percent, as well as its 10 day avg, topped in...October, and since are declining. So, less and less stocks are in an uptrend and less and less stocks support the rise in the indexes, approproately for an ending wave.

The Dow Real Estate chart - the price is in a kind of very narrow wedge which keeps getting narrower, where a break of the lower line will signal the move has ended.

And finally the Dow Services index, we keep hearing talk about the Service sector and how it is improving(see ISM), so how come this chart is one of the weakest there are? Notice the decline in five waves, the "point of recognition" gap in the middle of the decline has not been closed yet(serious weakness sign), and exactly there, as well as the termination point of the former fourth wave, which is a classic area for resistance in corrections, as well as the area of the 38% fib correction is where the index made it, in what was in my opinion wave a of a triangle similar to those we have seen in Portugal, Spain, Italy, China, etc. Right now we are in wave e of the triangle which means that the end of this very weak correction is near.
